Why Observability Is Not Optional for Australian AI Systems
When an AI system makes a decision that affects a customer or employee, Australian law increasingly requires you to be able to explain it. Building observability in from the start is the only approach that works.
In traditional software, observability is good engineering practice. In AI systems operating in Australia in 2026, observability is increasingly a legal requirement.
The 2024 Privacy Act amendments, APRA's prudential guidance on model risk (CPG 220), ASIC's regulatory expectations for algorithmic decision-making in financial services, and the AI Ethics Framework from the Australian Government all converge on the same expectation: if your system makes a decision that affects an individual, you must be able to explain that decision.
"The model said so" is not an explanation.
What Observability Means in Practice
Observability for AI systems means you can answer three questions about any AI-influenced decision:
1. What inputs did the system receive? Exactly what data was provided to the AI system at the time of the decision. Not "customer profile data" — the specific values: the customer's age, income, location, transaction history.
2. What did the system do with those inputs? The reasoning steps, the tools called, the intermediate outputs. For agentic systems that take multiple actions, the full sequence of actions with their inputs and outputs.
3. What was the output and why? The final decision or recommendation, and the factors that most influenced it. Not a probability score — a human-readable account of why this output was produced for this input.
The Architecture That Enables Observability
Observability needs to be designed in from the start. Retrofitting it is technically possible but expensive and often incomplete.
The minimum viable observability architecture for an Australian AI system:
Structured Logging Every AI action is logged in a structured format: timestamp, agent ID, input data reference, tool called, parameters, output, duration. Logs are immutable and retained per your data retention policy.
Trace IDs Every decision or workflow has a unique trace ID that links all the logs associated with that decision. You can pull a complete audit trail for any single decision in seconds.
Input Capture A snapshot of the exact input data at decision time is stored with the trace. This allows retrospective analysis of why a decision was made even if the underlying data has since changed.
Explainability Layer For decisions that significantly affect individuals, the system generates a human-readable explanation of the key factors. This is not a post-hoc rationalisation — it is generated from the actual decision process.
Anomaly Detection Monitoring for unusual patterns in AI behaviour: unexpected error rates, distribution shift in inputs, decisions outside normal parameters. Alerts when something needs human investigation.
The Compliance Use Case
A customer disputes a decision made by your AI system — a loan declined, a claim rejected, a pricing decision they consider unfair. Under the Privacy Act, they have a right to know that automated processing was involved and to request a meaningful explanation.
With proper observability:
- Look up the decision by trace ID
- Pull the complete audit trail: inputs, reasoning steps, output, confidence factors
- Generate the explanation: "This decision was influenced primarily by X, Y, and Z factors"
- Provide the explanation to the customer within the required timeframe
Without proper observability:
- Attempt to recreate the decision using current system state (which may have changed)
- Receive an output that may or may not reflect what actually happened
- Provide a best-guess explanation that may not withstand regulatory scrutiny
The difference in regulatory risk is substantial.
Getting the Architecture Right
